Philip Morris International reported its second-quarter financial results this morning, and although its overall revenue was slightly lower compared to year-earlier results, top-line growth amounted to 9% after accounting for various accounting-related shifts, and adjusted earnings were far better than expected. US retail sales trends give us greater cause for concern as declines have accelerated, even ahead of the upcoming US iQOS launch. We lower our US growth expectations but increase our 2019E EPS from 310.0p to 316.5p and 2020E EPS from 328.5p to 338.0p, as better currency more than offsets our cut to underlying earnings. We lower our price target from £33 to £31 and downgrade our rating to Neutral. Competing with JUUL, iQOS in the US looks daunting. iQOS and JUUL stand out as the two reduced risk products with the most significant traction with consumers, with JUUL reaching $4B in annualized US retail sales and iQOS posting over $7B of revenues in 2018. iQOS is now set to launch in the US, where BAT's cigarette declines are already accelerating. The US is BAT's highest margin segment, and its highest margin US brands appear to have the most acute market share pressure (Natural American Spirit retail sales fell in the latest 4 week period - a first). JUUL is making a push outside the US, though nicotine level restrictions may limit its growth in many markets abroad. Currency adds upside to our estimates, but fundamental outlook softer. We lower our EPS outlook on a softer US outlook by 3.5p in 2019 and 5.0p in 2020, which is more than offset by favorable currency of 10.0p in 2019 and 14.0p in 2020. Brexit uncertainty may add a further currency lift to EPS (especially in a hard Brexit scenario), but our focus is on underlying fundamentals, where risks appear to be growing, especially in the US, as BAT's US trends erode at a faster pace than we had expected (charts inside). | minerve 2 | |
