Microsoft is investing heavily to develop its Dynamics business application software business and value added resellers (VARS) are Microsoft's channel to market. K3 is the largest such VAR in the country enjoying the highest levels of partner accreditation and provides good investment exposure to Microsoft's ambitions. As a PLC, K3 has consistently matched or exceeded market forecasts but is trading at a discount to the UK Software and IT Services sector. For a company demonstrating top line growth, margin improvement and good cash conversion, this discount represents a buying opportunity. We initiate with a BUY recommendation and a 130p price target, equivalent to 11.3x FY07. K3 supplies third party and own developed business application software and services to small and medium sized UK enterprises (SMEs) in the Manufacturing, Distribution (multi-channel) and Retail sectors. This portfolio has been achieved through a mixture of organic development, targeted acquisitions, distribution agreements and the divestment of non-core and legacy businesses over the past five years. Adjusted pre-tax profits sparkled 56% higher at £1.2M, fuelled by improved fortunes in all threee divisions of the group, with the retail division proving the star turn.
