Chairman's Statement Introduction The first six months of our financial year saw the Group mature significantly in terms of sales and margin growth, customer numbers, depth of customer penetration and, most importantly, the creation and development of additional, sustainable and important revenue lines. The Group is now strongly positioned to become a leading innovator in the design and creation of thin film deposition products as well as manufacturing solutions for those products. Operational Highlights The Group has consolidated its operations and identified certain strategic trends which we believe indicate significant future growth potential. In particular, we: * Consolidated our manufacturing operations in Illinois, following the disposal of our subsidiary, Vacuum Platers Inc.,("VPI"); * Created two distinct and dedicated operational divisions, focussing on Electromagnetic Compatibility ('EMC') in one and Radio Frequency Identification ('RFID') in the other; * Relocated our Head Office, Administrative and Engineering activities to a larger facility in Sunnyvale, in June 2005; and * Identified and responded to significant market demand not merely for new shielding and RFID solutions, but for the machines and processes which enable mass-production of our solutions by customers themselves as an integrated step in their ongoing industrial processes. Commentary Sales The increase in product sales has been very encouraging, particularly as growth in revenue occurred notwithstanding the cyclically and traditionally slower first half, and the disposal (immediately prior to the commencement of the reporting period) of VPI. To put this disposal in perspective, VPI's sales have historically represented approximately forty percent of the Group's ongoing revenues. The disposal facilitated the substantial increase in our gross sales margins referred to above but did not prevent the Group from generating higher revenues than were consequently anticipated. Our customers now number in excess of 80 of the leading consumer, medical, military and electronic manufacturers. In addition to the customers referred to in my previous report, we now provide our solutions to, among others, Anritsu, CSI Wireless, Garmin, GoBackTV, Info-Universe, Intel, Raytheon and Smartview. DECA When reporting our February results, I advised shareholders of the development of our proprietary lead-free Dispensed Electro Conductive Adhesive ('DECA') and the creation of the manufacturing machines necessary for the semi-automated assembly of that process. I am pleased to report that we have now created, and are selling, our second generation DECA machines which attach our proprietary shields at a lower temperature than traditional soldering methods and at a rate which comfortably exceeds industry requirements. I am also pleased to report that demand for these machines from both new and existing customers has exceeded our expectations and we are consequently transferring production of this line to qualified Contract Manufactures in order to assure sufficient production capacity to satisfy this excess demand. We delivered 4 DECA machines during the reporting period. One of these initial customers and three other existing customers have expressed their intention to purchase 13 machines for delivery immediately following their production. We anticipate orders for a larger number of DECA machines from the same customers, subject to on-line performance evaluation. This trend represents a revenue stream which was not within our initial plans and we are increasingly encouraged that the demand for, and acceptance of, our EMC products is fuelling a directly correlated growth in demand for our DECA attachment machines. Moreover, we believe purchases of our DECA machines commit our customers on a long-term basis to incorporating our EMC solutions into their products and thus are a driver for further growth in that business. NEW DIVISIONAL STRUCTURE EMC During the period, we established as separate business entities the shielding and RFID divisions. The EMC shielding division, which shields devices to protect and control them from Electromagnetic Interference, made up the revenues for the period from sales of both shields and the DECA machines. RFID The newly established RFID division has delivered on its initial promise. The Group has enjoyed strong demand for its RFID solutions and customer satisfaction with the efficiency and performance of our antennae has been consistently high. We have also made significant advances in completing our proprietary roll-to-roll machines for the mass-manufacture of RFID tags. Importantly, from a logistical and cost perspective, the manufacturing process is now fully integrated to enable the antennae to be created and incorporated in the tags as a single process. As to commercializing our RFID efforts, we have Joint RFID Tag Development Initiatives with each of Innovision PLC., RSI ID, ITN Energy Systems Inc., and Transcore Inc.. We expect to have the first RFID tag machine available for sale to our first RFID customer in the first quarter of next year. This product will constitute a turnkey manufacturing solution which will enable our customers to purchase RFID machines for mass-production of RFID tags within their own facilities. Such an offering is obviously commercially compelling in an environment where the key driver to market penetration is cost and volume production. We continue to remain confident that our solutions are able to provide the cheapest and consistently best quality antennae and tags from existing and currently anticipated technologies. We are now in advanced discussions with a number of customers targeted for the purchase of our RFID machines and will report on further progress in due course. Research and development As a result of the disposal of VPI, our research and development spend decreased dramatically through the period. Nonetheless, our commitment to research and development remains focused on anticipating and responding to the business opportunities inspired by the commercial needs of our customers. In order to respond to these opportunities we have increased the number of in-house design engineers from 5 to 10 and our research and development efforts have been dedicated to innovating complete industrial solutions for both the growing EMC requirements of the electronics industry as well as the cost and mass-production challenges of the emerging RFID industry. The Group recently received notification of an additional patent grant, which will bring the total number of patents granted to 11, with a further 22 pending. In addition, several other innovations have been identified and are currently being submitted for patent applications. Future Prospects Whilst we remained committed, through the EMC Division, to manufacturing our own EMI shielding products for our customers, we intend to focus these efforts on designing and selling shields for prototyping and higher margin product lines which our speciality customer base permits us to enjoy. For higher volume, lower margin production, we will sub-contract or license out the manufacturing processes. We expect EMC Division sales to continue to grow at an increasing rate. Our other efforts will be directed to designing and marketing the sale to customers of the machines which make our shields, the DECA and other attachment machines, and the upcoming RFID machines. We also anticipate that such sales will generate license fees for processes and resulting products. Product quality control will be retained through our on going dominion over the design processes. We anticipate revenue margins from sales of these products and services to continue to increase. However, it is not our intention to manufacture the machines which we sell, other than the first working turnkey generation of each product. We will outsource volume manufacture to appropriate manufacturing partners whom we are currently in the process of identifying. In the longer term, our future direction is clear: using our recognised core strengths of microwave know-how and thin film deposition expertise, we will strive to become the world leader in designing and creating the products, and related industrial processes for their mass production, of solutions that address customer requirements in the highly specialised EMC and RFID sectors. For this purpose, it can be expected that the Group may devote increased efforts and expense to its ongoing research and development programmes, but without distraction from the commercialisation its existing offerings or damage to its underlying revenue growth. Assuming that this statement is correct (and not simply implying that Wal-Mart uses RFID technology in its generality), then this is news to me and potentially very important. The patent covers the process which begins with rolls of plastic tape and progresses serially through four steps in a single operation, namely: 1. shaping of the shield (thermoforming); 2. cutting of the shield from the tape; (except for residual retaining tabs used to keep the finished shields in the tape to be rolled into a reel and tape arrangement); 3. metal deposition; and; 4. application of the electro-conductive adhesive (necessary for attachment of the shield to the printed circuit where the EMI shielding is performed). Importantly, the four step procedure is modular, with each step available to be automatically performed individually by the related terminal, independently from the other steps and stations of the whole process. The new patent brings the total patents granted to Block Shield to total 11, with 21 patent applications that are still pending. Dr. Antoniucci, CEO, commented: "This patent has far reaching industrial applications and significant cost implications. We have now protected not merely our proprietary shielding components but also their industrial manufacture in an automated or semi-automated process.
